Accountability mandates that regulated entities take clear responsibility for the decisions made by their AI systems, preventing any ambiguity in liability. Transparency requires that AI models remain explainable and auditable, allowing regulators and investors to understand how decisions are reached. Lastly, safety and reliability call for rigorous testing and security protocols to prevent malfunctions and misuse.

To operationalize these principles, SEBI has proposed several key requirements for market participants. Firms leveraging AI in areas such as algorithmic trading, portfolio management, and advisory services must disclose their usage, including details on model accuracy, associated risks, data sources, and limitations. These disclosures must be presented in clear, accessible language to ensure investors can make informed decisions. Additionally, regulated entities are expected to establish robust governance structures, including internal oversight committees and periodic audits, to monitor AI systems effectively. Continuous monitoring mechanisms, such as shadow testing and bias detection, are also mandated to ensure ongoing compliance and system stability.

For instance, robo-advisory services, which directly influence investor decisions, are subject to stricter scrutiny, while internal AI tools for fraud detection or regulatory reporting face lighter oversight. One major critique centers on the top-down accountability model, which places the bulk of responsibility on regulated entities (REs) for AI outcomes, regardless of whether they developed, integrated, or merely deployed the technology. Critics argue that this approach overlooks the complex, multi-actor nature of the AI ecosystem. For example, model developers such as AI startups control critical aspects like training data and bias mitigation, while integrators like fintech firms adapt these models for specific market applications. Deployers, such as brokerage firms, are responsible for real-world monitoring and user interactions. A more balanced, role-based regulatory framework, similar to the EU AI Act, could distribute obligations more equitably, ensuring that each actor in the AI value chain is held accountable for their specific contributions.

Another area of contention is the lack of granularity in risk classification. Not all AI applications pose the same level of risk to market stability or investor protection. High-impact systems, such as algorithmic trading platforms, warrant stringent oversight, including mandatory audits and circuit breakers to prevent market disruptions. In contrast, low-risk applications, like internal analytics tools, could operate under simplified reporting requirements to reduce compliance burdens. SEBI could further refine its framework by aligning it with existing regulations, such as the Cybersecurity and Cyber Resilience Framework (CSCRF), to avoid redundancy and streamline compliance processes.

The potential for overregulation is another concern, particularly for smaller market intermediaries that rely on third-party AI tools. Requirements like five-year data retention and extensive documentation could strain resources for these firms, potentially discouraging AI adoption. To mitigate this, SEBI could introduce regulatory sandboxes, allowing firms to test AI innovations in a controlled environment before full-scale deployment. Additionally, incentivizing strong governance practices such as reduced scrutiny for firms with proven compliance records could encourage responsible innovation without imposing undue penalties.
